Liquidity Ratios: Can the Business Meet Short-Term Obligations?
Liquidity ratios measure whether a company has enough short-term assets to cover its short-term liabilities — essentially, whether it can pay its bills without selling long-term assets or taking on new debt.
Current Ratio
Formula: Current Assets ÷ Current Liabilities
Typical benchmark: 1.5–2.0x for most industries
A ratio above 1.0 means current assets exceed current liabilities. Ratios consistently below 1.0 signal potential liquidity stress. Ratios above 3.0 may indicate inefficient asset use.
Quick Ratio (Acid-Test)
Formula: (Cash + Short-Term Investments + Receivables) ÷ Current Liabilities
Typical benchmark: 1.0x or above
The quick ratio strips out inventory — which may not be easily converted to cash — giving a more conservative liquidity picture. It's especially useful for retailers with large inventory balances.
Current Ratio
Current assets divided by current liabilities. Measures a company's ability to cover short-term obligations with short-term assets. A ratio above 1.0 indicates more assets than liabilities due within the year.
Debt-to-Equity (D/E)
Total debt divided by shareholders' equity. Indicates how much of the business is financed by creditors versus owners. Higher values signal greater financial leverage and risk.
Return on Equity (ROE)
Net income divided by average shareholders' equity, expressed as a percentage. Reflects how effectively management generates profit from the capital shareholders have invested.
EBIT
Earnings Before Interest and Taxes — a measure of core operating profitability that excludes the effects of financing decisions and tax jurisdiction. Used as the numerator in the interest coverage ratio.
Asset Turnover
Revenue divided by average total assets. Measures how efficiently a company deploys its assets to generate sales. A higher ratio generally signals better operational efficiency.
Quick Ratio
A conservative liquidity measure that excludes inventory from current assets before dividing by current liabilities. Also called the acid-test ratio, it reflects only the most liquid assets.
Leverage Ratios: How Much Debt Is the Business Carrying?
Leverage ratios examine a company's debt load relative to its assets or equity. Higher leverage amplifies both gains and losses, making these ratios critical for assessing financial risk.

D/E ceiling for most non-capital-intensive sectors
Industry convention holds that a debt-to-equity ratio above 2.0x warrants heightened scrutiny for companies outside utilities or infrastructure.
3.0x
Minimum comfortable interest coverage ratio
Financial analysts commonly treat an interest coverage ratio below 3.0x as a sign of elevated debt-service risk, particularly during earnings downturns.
Debt-to-Equity (D/E) Ratio
Formula: Total Debt ÷ Total Shareholders' Equity
Typical benchmark: Below 2.0x in most sectors; capital-intensive industries (utilities, infrastructure) often run higher
A rising D/E ratio over time warrants scrutiny — it may reflect aggressive expansion, declining equity, or both. Context is essential: compare ratios within the same industry.
Interest Coverage Ratio
Formula: EBIT ÷ Interest Expense
Typical benchmark: 3.0x or above considered comfortable

Return on Equity (ROE)
Formula: Net Income ÷ Average Shareholders' Equity

Net Profit Margin
Formula: Net Income ÷ Revenue

Asset Turnover
Formula: Revenue ÷ Average Total Assets
Typical benchmark: Higher is generally better; compare within the same industry
