Core Valuation Metrics Defined
Price-to-Earnings (P/E) Ratio
The stock price divided by earnings per share (EPS). It shows how much investors are paying for each dollar of current earnings. A higher P/E often reflects expectations of faster future growth, but also embeds greater risk if those expectations aren't met.
Forward P/E
A P/E ratio calculated using projected earnings for the next twelve months rather than historical results. It is forward-looking but depends entirely on the accuracy of analyst estimates, which can vary significantly.
Price-to-Book (P/B) Ratio
The stock price divided by book value per share (total assets minus total liabilities, divided by shares outstanding). A P/B below 1.0 can signal that a stock trades below its accounting net worth, though it may also reflect legitimate concerns about asset quality.
EV/EBITDA
Enterprise Value divided by Earnings Before Interest, Taxes, Depreciation, and Amortization. Because EV captures the full capital structure (equity plus debt minus cash), EV/EBITDA enables comparison across companies with different levels of financial leverage.
Price-to-Sales (P/S) Ratio
The market capitalization divided by annual revenue. Commonly applied to early-stage companies that have yet to generate consistent profits, though revenue quality and margin trajectory must also be assessed.
PEG Ratio
The P/E ratio divided by the expected earnings growth rate. A PEG of 1.0 is often cited as a rough benchmark for fair value relative to growth, though it is a simplified heuristic and should not be used in isolation.
Dividend Yield
Annual dividends per share divided by the current stock price, expressed as a percentage. It measures the income return component of a stock; very high yields can sometimes indicate financial stress or an unsustainable payout.
Free Cash Flow Yield
Free cash flow per share divided by the current stock price. It reflects how much cash a business actually generates relative to its market value, independent of accounting adjustments, and is considered a more conservative earnings proxy by many analysts.
Enterprise Value (EV)
A company's total economic value calculated as market capitalization plus total debt minus cash and equivalents. EV is used as the numerator in several capital-structure-neutral valuation multiples.
Intrinsic Value
An estimate of a company's true worth based on expected future cash flows discounted back to the present. Unlike market multiples, intrinsic value models require explicit assumptions about growth, margins, and discount rates, making them sensitive to input changes.
Cyclically Adjusted P/E (CAPE)
Also called the Shiller P/E, this metric divides a stock's price by the average of ten years of inflation-adjusted earnings. It smooths out short-term profit fluctuations and is most commonly applied to broad market indices rather than individual stocks.
Earnings Yield
The inverse of the P/E ratio — EPS divided by the stock price — expressed as a percentage. It allows investors to compare equity earnings returns against bond yields and other fixed-income instruments on a common scale.
Reading Multiples in Context
Every multiple is relative. A P/E of 22x is unremarkable for a high-growth software company but may signal overvaluation for a mature industrial manufacturer. Always compare a metric against the company's own historical range, sector peers, and the broader market index.
Sectors also favor specific metrics. Banks are rarely valued on EV/EBITDA because debt is integral to their business model; analysts instead use Price-to-Book or Price-to-Tangible-Book.
